Make sure you configured ssh with --with-md5-passwords and --without-pam. Just make things easier. You should see this at the end of the configure:
openssh-2.3.0p1$ ./configure --with-md5-passwords --without-pam

Compiler flags: -g -O2 -Wall -I. -I. -I/usr/local/ssl/include
Linker flags: -L/usr/local/ssl/lib -L/usr/local/ssl
Libraries: -lnsl -lz -lutil -lcrypto
Notice the MD5 support: yes this makes all the difference. It is off by default.
